What does water in oil mean? Big repair or medium or small? Someone is selling one for $3500 with a trailer AND that problem.

Depends. Where is the water? engine or hydraulic system?
Water in the engine oil probably means you have a cracked head. If the hydraulic oil is a little off colour generally a few flushes will clear that up without any issues.
Give us a few more details for a better response.

I haven't seen this machine yet. Someone is selling it for $3500 with a nice trailer for it included. So, I'm trying to figure out if it needs a new engine is it still a good deal. How much for a new engine installed?

A new engine would run you about $4k i'd suspect, i don't know how much they are over there. A look on the net for a Kubota V2203 would give you a price on the engine, plus a few hundred to install, you could do the installation your self though.
